Terra is a decentralized financial payment network that replaces the traditional payment stack on blockchain. It makes use of a basket of fiat-pegged stablecoins, which are algorithmically stabilized by Luna, to enable programmable transactions and foster financial infrastructure development. The network has processed an estimated $299 billion in payments for over 2 million clients as of December 2020.
The reserve currency on the Terra platform is Luna. It has three basic roles: i) to mine Terra transactions through staking, ii) to guarantee price stability for Terratransactions, and iii) to provide incentives for site blockchain validators.
The Terra protocol is based on a Proof of Stake (PoS) blockchain, in which miners must stake their Luna to mine transactions. When all else is equal, a validator who has staked more Luna has a better chance of creating the next Terra block than another validator who has staked less.
However, holders and stakers of Luna are vulnerable to price risks associated with the asset because of their involvement in network security and validation. This is because the Terra network allows for the straightforward exchange of Terra stablecoins for Luna at a fixed rate to maintain the peg. It will exchange stablecoins for Luna when demand is high and prices are above the peg, and it will do the opposite when demand is low and prices are below the peg. In this manner, validators absorb the network's short-term volatility.
To compensate for this, validators are given rewards in the form of: i) staking rewards, ii) gas fees, iii) taxes, and iv) seigniorage rewards. Staking rewards can be determined by the amount of stake a validator has. The gas fees and taxes are the same, with a small fee being imposed on all Terra transactions. For validators who participate in the Luna oracle exchange rate process, seigniorage rewards are given.
